Escrow account

Definition

A mortgage escrow account is an account the loan servicer manages to pay the borrower's property taxes and homeowners insurance. Part of each monthly payment goes into the account, and the servicer pays the bills when they are due. The escrow amount is reviewed every year and adjusted when tax or insurance costs change.

Escrow turns large annual bills into level monthly installments. At closing, the lender collects an initial deposit to seed the account so it can cover the first bills; after that, the escrow portion of each payment is roughly one-twelfth of the projected annual taxes and insurance, plus a limited cushion that federal rules cap.

Worked example. Annual property tax is $6,000 and the homeowners premium is $1,800, a total of $7,800. Divided by twelve, the escrow portion of the payment is $650 a month on top of principal and interest. If next year's tax bill rises to $6,600, the annual analysis will show a shortage; the servicer typically raises the monthly escrow amount and may spread the shortage over the following year.

Many loans require escrow, including FHA and VA loans and most conventional loans above 80% LTV. Some conventional borrowers with more equity can waive it, sometimes for a fee or pricing adjustment. The term escrow also describes a separate concept during a purchase: a neutral third party holding funds and documents until closing. Borrowers sometimes confuse the two. The first-time homebuyer calculator shows taxes and insurance inside the payment.

Questions about Escrow account

Why did my escrow payment increase?

Usually because property taxes or insurance premiums rose. The servicer's annual review recalculates the monthly amount and may collect any shortage over the next year.

Can I pay my taxes and insurance myself instead?

Sometimes. Many conventional loans with enough equity allow an escrow waiver, occasionally for a fee. FHA and VA loans generally require escrow.
